How do credit cards work ?

A credit card lets you borrow money from the card issuer to make purchases, then repay what you borrowed later. Think of it as a revolving line of credit.

How a credit card works

Example:

Suppose your credit limit is $5,000.

  1. You buy a laptop for $1,000.
  2. Your available credit falls from $5,000 → $4,000.
  3. The card issuer sends you a monthly statement.
  4. Your statement might show:
  5. If you pay the full $1,000 by the due date, you generally pay $0 interest on the purchase.
  6. If you pay only $25, the remaining balance generally carries over and interest is charged according to your card's APR.

The basic cycle

Purchase → Statement closes → Statement issued → Payment due → Pay balance

There are two important dates:

Credit limit

Your credit limit is the maximum amount you can owe at one time.

For example:

$10,000 limit − $2,000 balance = approximately $8,000 available credit

Your issuer can increase or decrease your limit based on its policies and your credit profile.

APR and interest

APR is the annual percentage rate used to calculate interest when you carry a balance.

For example, if a card has a 24% APR, the approximate monthly rate is:

24% ÷ 12 = 2% per month

So carrying a $1,000 balance can become expensive if you don't pay it down.

That's why credit cards are generally most useful when you pay the statement balance in full every month.

Why people use credit cards

Credit cards can provide:

Credit utilization

Your balance can affect your credit score.

For example:

$1,000 balance ÷ $5,000 limit = 20% utilization

A lower reported utilization is generally better for credit scoring, although you don't need to carry a balance to build credit.

Common fees

Depending on the card, you might encounter:

Can build credit Usually doesn't build credit

The key rule: A credit card isn't free money. If you use a $5,000 limit, you still owe the $5,000. The biggest advantage comes from using the card for purchases you can afford and paying the statement balance in full and on time.
